We have two PCs with Windows XP and SQL Server. Our application works ok using the local SQL instance in each one of the PCs but when one PC tries to use the other's SQL Server we got the following error:
The Assembly Version ( [ASSEMBLYVERSION] ) does not match the Database Version ( [DATABASEVERSION] )
ERROR: Could not connect to database.
SQL Server does not exist or access denied.
The two PCs have exact copy of both web app and Database.
What could be the problem?

I can connect to the database through Enterprise Manager and our Web.config parameters are:
If I change localhost for DEV7 (machine where the other database is) I get the error and from that PC changing to DEV8 (mine) generates the same error. What could be the problem?

You need the name of the SQL server, as you would access it through Enterprise Admin or Query Analyzer. You also need access to the server on the port used by the server, so any firewalls on the system have to be configured as well. If this is an instance
on a SQL server you need to specify instance too. A non-standard port would require port designation. Both of those would have shown in your localhost connection though so I doubt that's it.
If you use a Windows account for access it may need to be authorized in SQL as well. And again, test access with the SQL Client Tools.

Still no luck, I used IP address and same problem. We do not have any firewall or active element in our network just physical connection. I have no idea what else to try.

How about Windows XP firewall? If enabled, you need to allow port 1433 through.

Thank you Almashdi. The windows firewall was the problem. We opened the port 1433 and voila.
