is therefore not allowed access.
there some setup issue I am missing on IIS 7.5?

Try like this
1) Right click Project file and select project properties
2) Click Web Menu
3) Please select Local IIS from drop down under Servers, enter http://localhost/WebApiProjectName as Project url and don't create virtual directory from Visual Studio. If Local IIS option is not available
in dropdown please select External Host option
4) Now Publish your Web Api project
